National Income

National income is the sum total of the money value of final goods and services produced in a country during a given period of time. Normally, one year is considered as the duration for the calculation of national income.

Basic Concepts of Macro Economics

a) Final goods and intermediate goods: Final goods are those goods which are meant for final use and do not pass through any more stages of production, e.g: cloths
Intermediate goods are those goods produced in an economy which are not meant for final consumption but for further production, e.g., steel

b) Consumer goods and capital goods: Goods which are consumed when it is purchased by their ultimate consumers and does not undergo any others production process are called consumer goods, e.g.: good items, TV, etc.
Goods that are used for producing other goods are called capital foods. e.g., Machinery, factories, etc.

C) Stocks and flows : There are differences between the concepts of stocks and flows. Stock is a variable measured at a point of time, whereas, flow is a variable measured over a period of time. Wealth, capital, etc. are variables which can be measured at a point of time. Therefore, they are stock variables. At the same time, income, output, profits, etc. are concepts that make sense only when a time period is specified. These are called flows because they occur in a period of time. Therefore we need to delineate a time period to get a quantitative measure of these.

d) Depreciation: A significant part of current output of capital goods goes in maintaining or replacing part of the existing stock of capital goods. This is because the already existing capital stock suffers wear and tear and needs maintenance and replacement. This is called depreciation. So new addition to capital stock in an economy is measured by net investment or new capital formation, which is expressed as
Net Investment = Gross investment – Depreciation

e) Inventory: The stock of semifinished goods or unsold finished goods, unused raw materials partially completed stock of products which a firm carries from one year to the next year is called the inventory. It is a stock variable.

f) Gross investment and net investment: The part of findal output that comprises capital goods constitutes gross investment when depreciation is deducted from it, we derive net investment. That is,
Net investment = Gross investment – depreciation

g) Transfer payments: Transfer payments are those payments which are unilateral in nature and most unlikely to be returned. In other words, payments fro which no productive services are rendered are known as transfer payments. It is paid by individuals, institutions or government to any other individuals, institutions, or governments with any expectation of getting it back, e.g. pension, subsidy, etc.

h) Domestic and National: Domestic pertains to the economic activities within the geographic boundary of a nation. National is related to the economic activities of the factors of production of a nation within the country and elsewhere in the world.

i) Market Price and Factor Cost : The value of anything in market price mean the price at which the product is bought and sold in the market. The market price may not reflect the cost of production as indirect taxes and subsidies are counted in the market price.

Factor cost of anythingis the cost of producing that commodity. It includes the price of raw materials and the remuneration to the factors of production.

j) Net Indirect Taxes: Net Indirect taxes is the difference between the indirect taxes and subsidies.

Circular Flow of Income

It is a pictorial representation of interdependence or interrelationship between the various sectors of the economy. It is a concept associated with income earning and spending.

The circular flow of income in a simple economy works on the basis of certain assumptions. They are as follows:

  1. Households and firms are the only two sectors in an economy (2 sector model)
  2. Households supply factor services to firms.
  3. Firms hire factor services households
  4. Household spend their entire income on consumption and thereby no savings are left with them.
  5. Firms sell their entire products to the households
  6. There is no government in the economy.
  7. The economy is not related to any other economies or the economy is a ‘closed’ system. As a result, there is no export or imports from an economy.

In such an economy, there would be two types of markets. They are: 1) product market for goods and services 2) factor markets for buying and selling various factor services. The relationship between the sectors of an economy can be exaplained with the help of a diagram.
Plus Two Macroeconomics Notes Chapter 2 National Income Accounting 1

The households own the factors of production such as land, labour, capital and organization. The households sell these factors of production to the firms for producing goods and services are known as real flow. The rewards for factors of production are rent to land, interest to capital, wage to the labour and profit to the entrepreneur is known as the money flow.

Methods of Measuring National Income

National Income is the money value of goods and services produced in a country during a financial year. National income can be measured in 3 ways. They are discussed below.

National income can be measured in different ways. Generally there are three methods for measuring national income. They are

  1. Value added method
  2. Income method
  3. Expenditure method

1. Value added method: The term that is used to denote the net contribution made by a firm is called its value added. We have seen that the raw materials that a firm buys from another fimm which are completely used up in the process of production are called ‘intermediate goods’. Therefore the value added of a firm is, value of production of the firm – value of intermediate goods used by the firm. The value added of a firm is distributed among its four factors of production, namely, labour, capital, entrepreneurship and land. Therefore wages, interest, profits and rents paid out by the firm must add up to the value added of the firm. Value added is a flow variable.

2. Expenditure method: An alternative way to calculate the GDP is by looking at the demand side of the products. This method is referred to as the expenditure method. The aggregate value of the output in the economy by expenditure method will be calculated. In this method we add the final expenditures that each firm makes. Final expenditure is that part of expenditure which is undertaken not for intermediate purposes.

3. Income method : As we mentioned in the beginning, the sum of final expenditures in the economy must be equal to the incomes received by all the factors of production taken together (final expenditure is the spending on final goods, it does not include spending on intermediate goods). This follows from the simple idea that the revenues earned by all the firms put together must be distributed among the factors of production as salaries, wages, profits, interest eamings and rents.
That is GDP = W + P + In + R

(Methods of Meaurement of National Income):

(Product method or value added method)
(Expenditure method)
(Income method)

(Product method or Value Added Method):
(Sectorwise classification of the production units in the economy)
(Estimation of net value added)
(Estimation of net factor income from abroad)

(Income Method):

(Sectorwise classification of production units in the economy)

(Classification of factor income)
(Mixed income of the self employed)

(Estmating the value of domestic factor income)

Some Macro Economic Identities

i) Gross Domestic Product at Market Price and Factor Cost (GDP and GDP): The value of Gross National Product expressed in the prevailing market price is known as GDP Gross Domestic Product at Factor Cost (GDP) is the value of reward for factors of production. Here, the major difference is the presence of net indirect taxes. Net indirect taxes are excluded in GDP.

GDPMP = GDPFC + Net Indirect taxes (NIT)
GDPFC = GDPMP – Net Indirect taxes (NIT)
Net Indirect Taxes = Indirect taxes – Subsidies

ii) Net Domestic Product (NDP): Net Domestic Product (NDP) is the money value of all goods and services produced within a country in a year excluding the depreciation of capital stock.

iii) Domestic Product at Market Price and Factor Cost (NDPFC): Net indirect tax is included in GDPMP NDPFC is the value obtained by deducting the value of depreciation from GDPMP. In other words, NDPFC can be computed by adding net indirect taxes to NDPFC. The value NDP is derived by deducting the value of net indirect tax from NDPMP.

NDPMP = NDPFC + Net Indreict taxes (NIT)
NDPFC = NDPMP – Net Indirect taxes (NIT)
In other words,
NDPMP = GDPMP – Depreciation
NDPFC = GDPFC – Depreciation

iv) Gross Domestic Product (GNP): Gross Domestic Product (GNP) is the sum total of money value of all goods and services produced within a domestic country and the net factor income earned from abroad.
In a nut shell
GNP = GDP + Net Factor income from Abroad (NFIA)

v) Gross National Product at Market Price and Factor Cost (GNPMP and GNPFC): The value of Gross National Product of a country expressed in terms of the current market price is known as GNPMP. GNPFC can be obtained by deducting net indirect taxes from GNPMP.

GNPFC is a very important concept in the context of national income accounting. GNPFC does not cover the depreciation charges and net indirect taxes. It is the real value of goods and services prouced in a country. It is therefore known as the national income of a country.

vi) National Disposable Income (NDI): It is the income available to the people from differnt sources for savings and consumption.
National Disposable Income = Net National Product at market Price (NNPMP) + Other current transfers from rest of the world

In other words,
National Disposable Income = Net National Product at Factor Cost (NNPFC) + Net Indirect Taxes + Other current transfers from rest of the world.

vii)Personal Income (PI): Personal income is the income actually received by the households or individuals from all other sources within a year.

A part of the profit earned by firms and government enterprises is not distributed among the factors of production. This is known as undistributed profits. Since they are not available to the individuals, their value should be deducted from national income.
Net Interest payments made by households = interest payments made by households interest received by households

Personal income = National Income – undistributed profits – net interest payments made by households + transfer payments to the households from the government and firms.

viii) Personal Disposable Income: Personal Disposable Income is that part of the personal income which is at disposal of the individuals or households to consume or save according to their wishes.

A household may not be in a position to spend their entire personal income. They have to make payments such as taxes and non-tax payments to the government.

Personal tax payments: Example: income tax
Personal Disposable Income = Personal Income – tax payments -non-tax payments
In other words,
Personal Disposable Income = Personal Income – Direct taxes

ix) Private income: Private income is the total of the factor income and transfer income received from all sources by private sector within and outside the country.

Private = Factor income from net domestic product accuring to the private sector + interest on national debt + net factor income from abroad + current tranfers from government + other net transfers from the rest of the world.

(Some Macroeconomic Identities)

മൊത്തം ആഭ്യന്തര ഉല്പന്നം കമ്പോളവിലയിലും ഘടകചെല nile120 (Gross Domestic Product at market price and factor cost – GDPMP and GDPFC): കമ്പോളവിലയിലുള്ള മൊത്തം ആഭ്യന്തര ഉല്പന്നം (GDPMP) എന്നാൽ കമ്പോളത്തിൽ സാധന സേവനങ്ങൾക്കുള്ള വർത്തമാനകാല വിലയുടെ അടിസ്ഥാനത്തി ലുള്ള മൊത്തം ആഭ്യന്തര ഉല്പന്നം എന്നാണർത്ഥം.

GDPMP = GDPFC + Net Indirect taxes (NIT)
GDPFC = GDPMP – Net Indirect taxes (NIT)
Net Indirect Taxes = Indirect taxes – Subsidies

Gdp And Welfare

GDP is the sum total of value of goods and services created within the geographical boundary of a country in a particular year. It gets distributed among the people as incomes. So we may be tempted to treat higher level of GDP of a country as an index of greater well-being of the people of that country. But there are at least three reasons why this may not be correct. They are discussed below.

1) Distribution of GDP – how uniform is it: If the GDP of the country is rising, the welfare may not rise as a consequence. This is because the rise in GDP maybe concentrated in the hands of very few individuals or firms. For the rest, the income may in fact have fallen. In such a case the welfare of the entire country cannot be said to have increased. If we relate welfare improvement in the country to the percentage of people who are better off, then surely GDP is not a good index.

2) Non-monetary exchanges: Many activities in an economy are not evaluated in monetary terms.
For example, the domestic services women perform at home are not paid for. The exchanges which take place in the informal sector without the help of money are called barter exchanges. This is a case of underestimation of GDP. Hence GDP calculated in the standard manner may not give us a clear indication of the productive activity and well-being of a country.

3) Externalities: Externalities refer to the benefits (or harms) a firm or an individual causes to another for which they are not paid (or penalized).

Externalities do not have any market in which they can be bought and sold. Therefore, if we take GDP as a measure of welfare of the economy we shall be overestimating the actual welfare. This was an example of negative externality. There can be cases of positive externalities as well. In such cases GDP will underestimate the actual welfare of the economy.

(Inequality in the distribution of income):
